Trying to download windows xp mode and getting the windows validation required
which fails.

We do use an Ironport security applicance to monitor web traffic -- I wonder it it's creating any issue with proxy. Do you have the IP address of the validation server(s)?
Unfortunately, I do not.
However, I do believe you are on the right track (actually, my next question would have been to ask if you had a Proxy or Firewall that might be blocking the Validation traffic).
I would recommend contacting your Network or IT dept in identifying if the Validation traffic is being blocked (or disrupted in some way) and, if so, they should be able to configure it so the traffic passes unimpeded.
Another option, if the PC you are using is mobile, is to access the XP Mode download from outside that network.

I'm not seeing any issue in the Diagnostic Report. Would you go to http://www.microsoft.com/genuine/diag/ and click the Start Diagnostics button.
Once you pass all the checks, go to http://www.microsoft.com/genuine/validate/ValidateNow.aspx?displaylang=en and click the Validate Windows button.
-If Validation was successful, then retry downloading the XP Mode.
-If Validation failed, please post the full message you received.

Yes, I had many updates to appy out of the box :-) no issues encountered
I tried this prior to applying SP1 and it didn't work, so I thought I'd install SP1 and see if that helped, but it didn't.

Your Diagnostic Report indicates that Internet Explorer is the default browser. Is that the browser you are using during the Online Validation? If so, what version of IE are you using?
Also from your Diagnostic Report, it appears that the WAT update hasn't been installed. The Validation page should prompt you to install it before validation can occur. Would you describe what you see when you first go to the Online Validation page and click the Validate button? (are you asked to install an Update and/or and ActiveX program? so on)

Yes, IE version 8
I believe at one time it prompted me to install the active x control, which I did. Now I goto the page and just click validate.
